How does the bankruptcy court decide which creditors will get paid?

In Colorado, the bankruptcy court follows a process to determine which creditors are entitled to receive payment from the debtor’s property. The court will first consider the debtor’s property that is subject to bankruptcy proceedings, also known as “property of the estate.” The court may also consider any property that is exempt from the bankruptcy proceedings. Once the court has determined the property of the estate, it will then divide and prioritize the creditors based on the type of debt owed. Creditors are generally prioritized into four categories including: secured creditors, priority creditors, unsecured creditors, and administrative expenses. Secured creditors, such as banks and lenders, are first in line for repayment because they have collateral to back-up the debt. Priority creditors, such as certain taxes, are second in line and have a right to be paid before most other unsecured creditors. Finally, unsecured creditors such as credit cards or medical bills must wait to receive the remaining amount if any, after the secured and priority creditors have been paid. The court will then determine how much, if any, of the debtor’s property can be distributed to creditors. The amount is then distributed pro-rata based on each creditor’s claim. Depending on the total amount of debt owed, or the amount of property available to be distributed, some creditors may receive full payment while others may not receive anything at all. In the end, the bankruptcy court will decide which creditors will receive payment based on the type of debt, the value of the property available, and the laws applicable to bankruptcy in Colorado.
