What is a tax-free trust?

A tax-free trust is a type of trust used to reduce or eliminate the taxes that would otherwise be imposed on the trust’s income. This type of trust is generally not taxed at the trust level, so the trust beneficiaries will receive all of the trust’s earnings without any deductions for taxes. In California, a tax-free trust is governed by the California Trust Code. This code states that certain trusts are exempt from taxation, such as charitable trusts, irrevocable trusts, and irrevocable life insurance trusts. The trust’s purpose must meet specified criteria to qualify for an exemption from taxation. For example, charitable trusts must be set up for charitable purposes, such as providing healthcare, education, or religious services to the public. Irrevocable trusts must also have a charitable purpose, but they must also provide for the protection of the beneficiaries’ interests. Additionally, irrevocable life insurance trusts must be established for the long-term benefit of the beneficiaries. Tax-free trusts can be used to reduce or eliminate the taxes that would otherwise be imposed on the trust’s income. However, it is important to note that tax-free trusts are not the same thing as tax-deferred investments or other tax-advantaged investments. These types of investments may offer tax-deferred growth, but they do not offer the same tax savings as a tax-free trust.
